I have a 2.0 GB usb 2 thumb drive and want to put Linux on it to boot from, like a live CD Idead, only not as limiting on drive space. Thanks!! Also which distro is best?

I know I can make a bootable, but I would prefer a live cd version of linux while in Windows already. Is this possible?
I am trying to install Ubuntu Linux on my 8gig USB thumb drive.
I am using this tutorial:
http://www.pendrivelinux.com/2008/06/11/qemu-ubuntu-804-with-a-shared-folder/#more-416
I can get to the “live cd demo” part, but when it comes to installing it says that the drive has only 425mb allocated to it.
I need to increase this to at least 3gigs.
Any help would be greatly appreciated
It is formatted is FAT32.
and I have 5gigs of free space
