Yes. I have a Sandisk 8G with Fedora on it right now. You can boot directly to the USB stick. For Fedora visit:

Make sure you slide the persistent overlay slider to the right for at least 1G of storage for upgrades/updates.

Yes, but it can be a little tricky.
See http://www.pendrivelinux.com/2007/01/25/usb-x-ubuntu-610/ for a guide on how to install Ubuntu linux on a pen drive. Pendrivelinux.com has lots of resources and tutorials on the subject.
Remember though that USB thumb drives have a limited number of read/write cycles. And running an OS off of one will wear it out faster.
